By mid-November, prices had climbed to $617.50 before softening slightly. The choppy trend in lumber futures, compounded by the market’s infamous illiquidity, sets the stage for significant price volatility in 2025.

The CME’s physical lumber futures contract, introduced in 2022, was designed to improve market accessibility with a smaller contract size and flexible delivery locations. Yet, with only 5,960 contracts of open interest and average daily volumes of about 1,000 contracts, liquidity remains thin. This lack of liquidity has historically resulted in exaggerated price movements when demand or supply shocks hit the market, and this year could prove no different.

One immediate driver of demand is the aftermath of the January 2025 wildfires in Los Angeles. The scale of the destruction has triggered the need for significant rebuilding efforts, which are likely to require substantial amounts of lumber. This rebuilding activity, combined with ongoing tariffs on Canadian lumber, adds to the upward pressure on prices by tightening supply.

The two-year chart of CME physical lumber futures displays a choppy trend in a narrow range compared to the prices in 2021 and 2022.

Interest rates will play a decisive role in determining the trajectory of U.S. lumber prices. While the Federal Reserve reduced short-term rates by 100 basis points in 2024 and plans a further 50 basis point cut in 2025, long-term borrowing costs remain elevated. High mortgage rates have dampened demand for new homes, particularly as home prices remain high due to a tight housing market. Homeowners locked into low, fixed-rate mortgages are holding onto their properties, reducing the inventory of homes for sale. However, if mortgage rates begin to decline, pent-up demand for homeownership could quickly spark a surge in construction and, by extension, lumber demand.

Technical analysis of the lumber market highlights key support at $530.50 and resistance at $623.50. Breaking through resistance could trigger a rally similar to those seen in 2021 and 2022, especially as construction activity tends to peak in spring. Past trends show that lumber prices often reach their annual highs during this season, making the months ahead critical for market participants.

Despite the current range-bound trading, bullish factors such as rebuilding efforts, tariff impacts, and the potential for lower mortgage rates could ignite a rally. However, the market remains sensitive to bearish influences, including persistently high long-term interest rates and the affordability challenges they impose on homebuyers.

Lumber remains a critical barometer for the U.S. economy. While its illiquid futures market may not offer a reliable trading environment, its price movements provide insights into broader economic trends. As we look ahead to 2025, the interplay between demand drivers and supply constraints will determine whether lumber prices will break out of their current range or remain subdued. For now, the stage is set for potential volatility in the months ahead.US

In late 2024, lumber futures climbed by 5.66% in the fourth quarter but ended the year 3.76% lower, settling at $550.50 per 1,000 board feet.
